To answer my own question, the solution is to have the X11 dev libraries
installed. I just built a basic debian sarge install with no X11, and so this is
why this error cropped up. The solution is to:

apt-get install xlibs-dev

which should do it.

Perhaps xlibs-dev should be listed as one of the pre-requisites ?
I'm sure a lot of people build xen on non X11 systems.
