You must allocate less memory for domain 0. Xen itself reserves a fixed portion of memory (can't remember off head), then you have so much left for domains. Also a machine with only 128MB ram is not enough to do anything with, you need room for other Xen domains. Try setting dom0_mem=65536. Then you will have more than enough room to boot and create a domain > 0 that is will not have much memory , but it'll work. Also for others reading.
